How IUL Works: One Policy, Two Accounts

The confusing thing about indexed universal life is that it does two jobs at once. Separate the two and the mystery disappears.

The short version: IUL is a permanent life insurance policy that splits your premium into two jobs — part buys coverage, part goes into a cash value account that grows with an index. Both accounts are live from the first month you fund it.

1. Two accounts, one premium

A concrete example helps. Say Amy is 35, female, in good health. She puts in $800 a month for 15 years. The policy is issued with a $1,000,000 face amount.

Cash ValueCash Value Account

  • Tracks the S&P 500; historically around 6–7% compounded
  • In down years the credited rate is 0% — principal is not lost
  • Flexible in how much and how often you fund it
  • Designed under IRC §7702 so distributions can be tax-free

Face AmountInsurance Account

  • $1,000,000 death benefit, income-tax-free to beneficiaries
  • Roughly $300k–900k accessible while living, depending on the rider and condition
  • Covers terminal, chronic, critical illness, critical injury, Alzheimer's
关键点The key point

People often ask: "So am I buying insurance or investing?" Both — and that's the point. The same dollars absorb risk and accumulate while you're alive, then become tax-free cash for your family after. It is not the highest-returning investment, nor the cheapest protection. It's the structure where stacking the two costs less than buying them separately.

2. The index, and what "linked" means

The S&P 500 is a market-cap-weighted index of 500 leading U.S. public companies — one of the oldest and most widely cited equity benchmarks in the world.

One thing is often misunderstood: your money is not in the stock market. The carrier uses options and bonds, and the index determines how much interest is credited — your cash value is never directly invested in the index. Two consequences follow:

3. Zero is the hero: the floor and the annual reset

There's a phrase we use: "zero is the hero." In a down year your credited interest may be 0%, but you don't lose money.

More important is the annual reset: this year's ending value becomes next year's starting value. You never have to "make back" a loss before you start earning again. That's structurally different from being in the market directly: a 30% drop requires roughly a 43% gain to break even. With a floor, a down year simply means standing still — and next year you jump from where you stand.

4. The trade-off: caps and policy costs

The floor comes from a sensible arrangement: to protect your downside, the carrier keeps part of the upside. It shows up in two places — the only trade-off in the structure:

(Cap)

1) The cap

If the index gains 30%, you don't get 30%. A base strategy cap is typically around 11%; interest-bonus riders such as the Enhancer series raise that ceiling, reaching as high as 17% under the Living Life Defender exclusive rider. The cost is the rider charge, deducted from cash value.

(Cost of Insurance)

2) Cost of insurance

Coverage isn't free. Each month the carrier deducts cost of insurance and expenses from your cash value, and that cost rises with age. The advantage of universal-life designs is that these charges are visible — they appear on your annual statement. The risk is that if you underfund the policy for years, cash value may not cover the charges, and the policy can lapse.

Lapse is not a theoretical risk. It usually comes from one of two things: a policy designed with too much face amount and too little premium, or years of skipped funding combined with ongoing loans. Both are avoidable at the design stage, and National Life offers no-lapse guarantee riders as a backstop. Design matters more than the product — which is why we insist on explaining this part before presenting anything.

5. Why distributions can be tax-free

This gets oversold, but the mechanism is plain. IRC §7702 defines what qualifies as life insurance. Inside a qualifying policy, cash value grows tax-deferred. When you take money out, you can first withdraw your own premium basis (not taxable), and access the rest through policy loans — a loan is not income, so it isn't taxed.

National Life offers four loan types. Under the Standard Loan, from policy year 11 the loan rate matches the crediting rate, effectively a wash loan. Participating loans leave the borrowed amount in the policy so it continues to earn. See the Living Life Defender article for details.

First, the policy must stay in force until death — if it lapses while you're alive, gains previously accessed through loans can become taxable in that year. Second, the policy must not become a Modified Endowment Contract (MEC): funding above the statutory limit changes the tax treatment of distributions entirely. Both are design-level issues we check when building an illustration.
